I also believe that some people find fossils and they then made up some stories like the dragons. However that would not be all.
I think that most mythological beings connected to the woods were born thanks to the fear the woods produced at night. Fairies for example could have been Fireflies in the woods when people saw them and attributed them to fairies.
Some of the creatures also can be a production of our fears like werewolfs or even people who suffered from hallucinations. People in the past believe in anecdotes most of the time that in the end turned that they are not real.
